Startup Effective Annual Rate Calculator (5 Years)
Convert a nominal annual rate to an effective annual rate. This startup version uses a 5-year planning term as its starting point.
This Effective annual rate is the true yearly cost after compounding, so it shows what a quoted nominal rate really costs over a year once interest is added during the year.
Formula
Effective rate equals one plus nominal rate divided by periods, to the power of periods, minus one.
How it works
More frequent compounding raises the effective rate slightly above the nominal rate.
Worked example
Nominal rate 6 percent, compounding periods 12 a year, term 5 years. Using the page formula, the effective rate is one plus 6 divided by 100 divided by 12, to the power of 12, minus one, which is 6.17 percent a year. That is the calculator's stated-formula result for these defaults, and it is the same on every page in this group because the term is not an input: only the nominal rate and the number of periods decide the rate.
On 10,000 dollars for one year, interest at the nominal 6 percent is 600.00 dollars, but at the effective 6.17 percent it is 616.78 dollars, so monthly compounding adds 16.78 dollars in the year.
As an illustration only, not the output of this page, 10,000 dollars growing at the exact effective rate of 6.1678 percent a year would reach 13,488.50 dollars over 5 years, which is 3,488.50 dollars of growth.
Who this term suits for a startup founder: a startup borrowing for a short, known cost, such as its first equipment, a product launch, or an office fit-out that must be paid off within about 5 years, where the loan is short enough that the gap between nominal and effective rate stays small but is still worth checking.
FAQs
What is an effective rate?
The effective rate is the true yearly rate after allowing for compounding during the year.
Is this startup calculator exact?
No, it is an estimate for planning only, based on the numbers you enter.
Are these figures financial advice?
No, they are estimates for planning only, not financial advice. Check with a qualified adviser for decisions involving large sums.
Is 6.17% the real yearly cost of a 5-year startup loan at 6% nominal?
Yes, for these defaults. A 6% nominal rate compounded monthly works out at 6.17% a year, so a 5-year startup loan priced at 6% nominal truly costs 6.17% a year before fees.
Should a startup compare nominal or effective rates when borrowing for its first equipment?
Effective rates. Two lenders can both quote 6% nominal yet charge different true yearly costs if one compounds monthly and the other yearly, so the effective rate is the fair comparison.
Why does monthly compounding matter for a short startup loan?
Because interest is added every month and then itself earns interest. Over 5 years that adds up: on 10,000 dollars, monthly compounding adds 16.78 dollars in a single year compared with the nominal rate alone.
