Medical Effective Annual Rate Calculator (5 Years)

Convert a nominal annual rate to an effective annual rate. This medical version uses a 5-year planning term as its starting point.

—

The Effective annual rate shown above is the true yearly cost of borrowing after compounding, so compare this rate across lenders rather than the headline nominal rate: a higher effective rate means more interest paid over a year on the same borrowed amount. Use it as a planning guide for a 5-year medical borrowing plan, while remembering that real rates and fees can change over that term.

Formula

Effective rate equals one plus nominal rate divided by periods, to the power of periods, minus one.

How it works

More frequent compounding raises the effective rate slightly above the nominal rate.

Worked example

Nominal rate 6%, compounding 12 times a year, term 5 years. The monthly rate is 6% divided by 12, which is 0.5% a month. Using the page formula, the effective annual rate equals one plus 0.005, to the power of 12, minus one, which is 6.17%. That is the calculator's own result for these defaults, and it is the same on every page in this group because the term is not an input.

On $10,000 for one year, interest at the effective rate is $616.78, while interest at the nominal 6% rate would be $600.00. The extra $16.78 is the cost of monthly compounding: interest added each month then earns interest itself for the rest of the year.

As an illustration only, not the output of this page, if the same 6.17% effective rate applied every year for 5 years, $10,000 would grow to $13,488.50, which is $3,488.50 of interest. Real rates change, so this illustration must not be read as a promise for 5 years.

Who this term suits for a medical borrower: a clinic or dental practice taking a short equipment loan, such as a new dental chair or an ultrasound upgrade, where the true yearly cost of monthly compounding must be clear before signing a 5-year finance deal.

FAQs

What is an effective rate?
The effective rate is the true yearly rate after allowing for compounding during the year.

Is this medical calculator exact?
No, it is an estimate for planning only, based on the numbers you enter.

Are these figures financial advice?
No, they are estimates for planning only, not financial advice. Check with a qualified adviser for decisions involving large sums.

Is 6.17% the real yearly cost of a 5-year medical loan at 6% nominal?
Yes, if interest compounds monthly. A 6% nominal rate paid monthly costs 6.17% over a full year, so a 5-year clinic loan at a headline 6% is really charged at 6.17% a year.

Why does monthly compounding matter for a short clinic loan?
Because interest is added every month and then itself earns interest. Over 5 years that extra compounding adds $16.78 of interest per $10,000 in the first year alone, compared with simple 6% interest.

Should a clinic compare nominal or effective rates when choosing a 5-year loan?
Effective rates. Two lenders can both quote 6% nominal yet charge different effective rates if one compounds monthly and the other yearly, so the effective rate is the fair comparison.
