Farm Effective Annual Rate Calculator (5 Years)
Convert a nominal annual rate to an effective annual rate. This farm version uses a 5-year planning term as its starting point.
This Effective annual rate is the true yearly cost of borrowing after compounding, so it is the figure to compare directly between lenders rather than the nominal rate, and over a 5-year farm loan even a small gap in this yearly rate means more interest paid than the nominal rate alone would suggest.
Formula
Effective rate equals one plus nominal rate divided by periods, to the power of periods, minus one.
How it works
More frequent compounding raises the effective rate slightly above the nominal rate.
Worked example
Nominal rate 6%, compounding periods 12 a year, term 5 years. Using the page formula, the monthly rate is 6 divided by 100 divided by 12, which is 0.005, or 0.5% a month, so the monthly factor is 1.005. Raising 1.005 to the power of 12 gives 1.061678. Subtracting one gives 0.061678, which is 6.17%. That is the effective annual rate for these defaults, and it is the same on every page in this group, because the effective rate is a yearly rate: the term does not change it, it only decides how many years that yearly rate applies for.
As an illustration only, not the output of this page, $10,000 growing at the effective 6.17% a year for 5 years would reach $13,488.50, compared with $13,382.26 at a flat 6% a year, a difference of $106.25 from monthly compounding alone. This illustration assumes the rate stays fixed for the whole term, with no fees, taxes, withdrawals, or extra deposits, so it is a planning comparison, not a promise.
Who this term suits on a farm: a farm borrower comparing short finance, such as a tractor, irrigation pump, or milking-equipment loan due to be cleared within a few harvests, where the difference between a quoted nominal rate and the true yearly rate is checked before signing, not after the first bill arrives.
FAQs
What is an effective rate?
The effective rate is the true yearly rate after allowing for compounding during the year.
Is this farm calculator exact?
No, it is an estimate for planning only, based on the numbers you enter.
Are these figures financial advice?
No, they are estimates for planning only, not financial advice. Check with a qualified adviser for decisions involving large sums.
Why is the effective rate 6.17% when the loan was quoted at 6%?
Because the 6% nominal rate is compounded monthly. Each month adds 0.5%, so the monthly factor is 1.005, and 1.005 to the power of 12 is 1.061678, which is 6.17% over a full year, not 6%.
Does a 5-year farm loan really cost 6.17% a year?
On these page defaults, yes, the yearly rate is 6.17% in each of the 5 years, because the effective rate is a yearly figure. The term does not change it; it only decides how many years that yearly rate applies for.
Should a farmer check the effective rate before a 5-year tractor loan?
Yes. Two loans can both advertise 6% nominal yet cost different amounts if one compounds monthly and the other yearly. Comparing the effective rate, 6.17% here, shows the true yearly cost before the first harvest payment.
